What is a good javascript library (for use with Ruby on Rails) for drawing shapes and dynamic connections (lines connecting shapes that adjust as you move the shapes)?

Try rapheal.

It's a mature library for manipulating graphics through SVG.

It has complete flexibility to create many different objects then manipulate individual objects or tie event handlers to these objects.

This is not an out of the box graphing solution though. It does allow you to do what you want with more programming effort, but in return you get a great amount of customizability.
